High risk = high return mantra: Does it always hold true?

In an interview to CNBC-TV18, Harsh Roongta, Apnapaisa.com says if you want low risk, it is necessarily accompanied by low return. "If I want the low risk of an SBI fixed deposit, I am not going to get high returns. If I want high returns, it is invariably going to have much higher risk. There is no instrument that can defy this economic principle. It is a very basic economic principle," he adds.

Below is the edited transcript of his interview on CNBC-TV18.

Q: In your experience, do you think this always holds true because we have seen a lot of investments into the infrastructure, real estate space, in the equity markets not yielding with high returns at all?

A: Any investment has three parameters — risk, return and liquidity. If you want low risk, it is necessarily accompanied by low return. If I want the low risk of an SBI fixed deposit, I am not going to get high returns. If I want high returns, it is invariably going to have much higher risk.

Obviously infrastructure or the other investments, which people have made, were high risk investments. So far, they have not paid off. So, I think that actually goes to prove the fact that when the returns expected are high, it is accompanied by a high risk. There is no instrument that can defy this economic principle. It is a very basic economic principle.

Q: Investor says that she has received an offer to invest in a pre-sale property wherein she has been promised a guaranteed buyback at double the price after four years under a proper stamped and registered agreement with the company. She now wants to know if this is a possibility in terms of an investment option for her. Would you like to comment on that?

A: I think this is a perfect example. Doubling of your money in four years, it's roughly 18 percent per annum compounded return. You do not get that kind of return without some risk. The return of the money as she says is guaranteed. There is a proper agreement. There are probably lawyer stamps all over the paper, but who is guarantying the guarantor? Obviously, if it was so safe, they would not be offering 18 percent. So, I think the point that she needs to realise is that this is an investment that is riskier.

She needs to evaluate the risk. She should not get in saying because it is guaranteed, it is low risk. It is guaranteed by somebody who you need to evaluate. As long as she goes into it with her eyes open and on a certain percentage of your portfolio, you could probably take higher risk, especially if your portfolio is higher. But I think like any other lay consumer she is unlikely to have the stomach for high risks. If she does not have that stomach, I do not think this would be the right investment for us.

GM's First Big Buy and a Dubious Financial Record

On this day in economic and business history...

General Motors (NYSE: GM  ) is well-known for its diverse stable of brands. Few of these have been developed in-house, as GM's early history is riddled with acquisitions. GM's first major acquisition, which brought Cadillac into the fold, took place only a year after incorporation, on July 29, 1909. The original purchase price of approximately $6 million would be equal to $150 million today and is significantly lower than Cadillac's annual sales in the United States alone -- at the low end of $30,000 per vehicle (most Cadillacs are far costlier), sales of that marquee would have tallied at least $4.2 billion 102 years after the purchase.

Cadillac quickly took a leading role in GM's growth, as its flagship Chevrolet brand wasn't added to the stable for another nine years. The introduction of the electrical self-starter in Cadillacs beginning with the 1912 model year was a huge leap forward in automobile safety, and this new technology soon became the industry standard. A decade later, GM was building 20,000 Cadillacs a year. The Cadillac marquee helped GM gain long-term placement on the Dow Jones Industrial Average (DJINDICES: ^DJI  ) in 1925, a decade after its first brief Cadillac-driven placement (it lasted only a year and a half) made GM the first automaker to ever earn a place on the index.

Cadillac produced its millionth vehicle at the end of 1949. The '60s became Cadillac's decade, as annual sales climbed past 200,000 units by 1968. Even today, Cadillac is an integral part of GM's growth strategy. The marquee has become the tip of GM's spear in its Chinese beachhead, and sales of 100,000 per year are expected by 2016, approaching GM's 140,000 annual Cadillac sales in the U.S.

Financial implosion, savings and loan style
When First Republic Bank of Dallas, Texas failed on July 29, 1988 , during the opening saga of the savings and loan crisis, it set two dubious records: It had more assets than any other failed FDIC-insured bank in American history, and it also became the costliest individual failure for American taxpayers. Both records would stand for two decades.

First Republic had been the 14th-largest bank in the country, with more than 160 branches scattered throughout Texas. Formed in the desperate merger of RepublicBank and InterFirst a year earlier, this new Southwestern banking leader had been created as a way to stave off a failure that was eventually made inevitable by deteriorating real-estate values and a weakening regional economy. It had $33.4 billion in assets at the time of its failure, but weak real-estate prices, combined with a reluctance to write off non-performing loans, meant that the true value of First Republic's assets was somewhat lower.

During the first quarter of 1988, widening fears of insolvency among the bank's depositors led to nearly $2 billion in outflows, forcing the bank to borrow $2.6 billion from the Dallas Fed to stay operational. Shortly thereafter, the bank received another $1 billion in short-term loans as part of a March assistance plan. Following First Republic's failure, the FDIC sold its assets to the North Carolina National Bank, which became NationsBank in 1991. The FDIC's estimated total cost of $3.9 billion for the failed bailouts became the costliest resolution in history to that time. Despite later downward revisions to a total loss of $3 billion, it would remain the largest loss for taxpayers until the collapse of IndyMac Bank in 2008 set a new record of $8 billion in lost FDIC funds.

NationsBank, which acquired First Republic's assets, went on to become Bank of America (NYSE: BAC  ) in 1998 when it acquired San Francisco's BankAmerica. BankAmerica, interestingly enough, had bought the assets of the largest failed bank in American history prior to the financial crisis: Continental Illinois National Bank and Trust, which held approximately $40 billion in assets when it was seized by federal regulators in 1984 to prevent a bank run.

Don't Get Too Worked Up Over China Lodging Group's Earnings

Although business headlines still tout earnings numbers, many investors have moved past net earnings as a measure of a company's economic output. That's because earnings are very often less trustworthy than cash flow, since earnings are more open to manipulation based on dubious judgment calls.

Earnings' unreliability is one of the reasons Foolish investors often flip straight past the income statement to check the cash flow statement. In general, by taking a close look at the cash moving in and out of the business, you can better understand whether the last batch of earnings brought money into the company, or merely disguised a cash gusher with a pretty headline.

Calling all cash flows
When you are trying to buy the market's best stocks, it's worth checking up on your companies' free cash flow once a quarter or so, to see whether it bears any relationship to the net income in the headlines. That's what we do with this series. Today, we're checking in on China Lodging Group (Nasdaq: HTHT  ) , whose recent revenue and earnings are plotted below.

Over the past 12 months, China Lodging Group burned $65.8 million cash while it booked net income of $29.7 million. That means it burned through all its revenue and more. That doesn't sound so great. FCF is less than net income. Ideally, we'd like to see the opposite.

Hot Insurance Companies To Buy For 2015

All cash is not equal
Unfortunately, the cash flow statement isn't immune from nonsense, either. That's why it pays to take a close look at the components of cash flow from operations, to make sure that the cash flows are of high quality. What does that mean? To me, it means they need to be real and replicable in the upcoming quarters, rather than being offset by continual cash outflows that don't appear on the income statement (such as major capital expenditures).

For instance, cash flow based on cash net income and adjustments for non-cash income-statement expenses (like depreciation) is generally favorable. An increase in cash flow based on stiffing your suppliers (by increasing accounts payable for the short term) or shortchanging Uncle Sam on taxes will come back to bite investors later. The same goes for decreasing accounts receivable; this is good to see, but it's ordinary in recessionary times, and you can only increase collections so much. Finally, adding stock-based compensation expense back to cash flows is questionable when a company hands out a lot of equity to employees and uses cash in later periods to buy back those shares.

So how does the cash flow at China Lodging Group look? Take a peek at the chart below, which flags questionable cash flow sources with a red bar.

When I say "questionable cash flow sources," I mean items such as changes in taxes payable, tax benefits from stock options, and asset sales, among others. That's not to say that companies booking these as sources of cash flow are weak, or are engaging in any sort of wrongdoing, or that everything that comes up questionable in my graph is automatically bad news. But whenever a company is getting more than, say, 10% of its cash from operations from these dubious sources, investors ought to make sure to refer to the filings and dig in.

With 26.2% of operating cash flow coming from questionable sources, China Lodging Group investors should take a closer look at the underlying numbers. Within the questionable cash flow figure plotted in the TTM period above, other operating activities (which can include deferred income taxes, pension charges, and other one-off items) provided the biggest boost, at 22.0% of cash flow from operations. Overall, the biggest drag on FCF came from capital expenditures. China Lodging Group investors may also want to keep an eye on accounts receivable, because the TTM change is 4.5 times greater than the average swing over the past 5 fiscal years.

A Foolish final thought
Most investors don't keep tabs on their companies' cash flow. I think that's a mistake. Top 5 Construction Companies To Buy Right Now

Now that we've gotten through five months of 2013, it's a good time to review which stocks have performed well for the year, which haven't, and whether you should own any of them. With the Dow Jones Industrial Average (DJINDICES: ^DJI  ) having increased by 15.35% year to date, there have clearly been more big winners than big losers this year. With Caterpillar (NYSE: CAT  ) being the biggest Dow loser and down only 4.25% in 2013, and Hewlett-Packard (NYSE: HPQ  ) being the biggest winner, up 71.37% in 2013, the difference is dramatic. But, let's look at why these stocks have performed the way they have, and whether you should own either of them. My conclusion may shock you!

Losers go first
Following top index loser Caterpillar is aluminum giant Alcoa (NYSE: AA  ) , whose shares have fallen 2.07% year to date. The most likely reasons both companies have fallen this year are a struggling economy in Europe and a slowing one in China. Both companies need strong construction and manufacturing in the major world markets, and with all the issues in Europe, construction and development are stuck in the concrete -- which has lowered the need for Caterpillar's heavy machinery and for massive amounts of aluminum building materials.

    One home improvement stores player that insiders are active in here is Tile Shop (TTS), which operates as a specialty retailer of manufactured and natural stone tiles, setting and maintenance materials, and related accessories in the U.S. Insiders are buying this stock into major weakness, since shares are off by 38% so far in 2014.

    Tile Shop has a market cap of $573 million and an enterprise value of $652 million. This stock trades at a premium valuation, with a trailing price-to-earnings of 45 and a forward price-to-earnings of 26. Its estimated growth rate for this year is -20.5%, and for next year it's pegged at 35.5%. This is not a cash-rich company, since the total cash position on its balance sheet is $3.53 million and its total debt is $96.15 million.

    A director just bought 70,000 shares, or about $683,000 worth of stock, at $9.77 per share.

    From a technical perspective, TTS is currently trending below both its 50-day and 200-day moving averages, which is bearish. This stock has been uptrending over the last few weeks, with shares moving higher from its low of $9.06 to its recent high of $11.58 a share. During that uptrend, shares of TTS have been consistently making higher lows and higher highs, which is bullish technical price action. That move has now pushed shares of TTS within range of triggering a near-term breakout trade.

    If you're bullish on TTS, then I would look for long-biased trades as long as this stock is trending above some near-term support at $10.50 and then once it breaks out above some near-term overhead resistance at $11.58 a share with high volume. Look for a sustained move or close above that level with volume that hits near or above its three-month average volume of 688,592 shares. If that breakout materializes soon, then TTS will set up to re-test or possibly take out its next major overhead resistance levels at $12 to its 50-day moving average of $12.99. IOP consists of CVI Melles Griot (CVI MG), Semrock and AT Films (the Precision Photonics portion of the AT Films business was acquired in April 2012). CVI MG is a into design and manufacture of precision photonic solutions used in the life sciences, research, semiconductor, security and defense markets. CVI MG�� products are focused on the generation, control and productive use of light for a variety of key science and industrial applications. Products consist of specialty lasers and light sources, electro-optical components, specialty shutters, opto-mechanical assemblies and components. In addition, CVI MG produces critical components for life science research, electronics manufacturing, military and other industrial applications including lenses, mirrors, filters and polarizers. These components are utilized in a number of applications such as spectroscopy, cytometry (cell counting), guidance systems for target designation, remote sensing, menology and optical lithography.

CVI MG is headquartered in Albuquerque, New Mexico, with additional manufacturing sites located in Carlsbad, California; Rochester, New York; Isle of Man, British Isles; Leicester, England; Kyongki-Do, Korea; Tokyo, Japan; Didam, The Netherlands; and Singapore. Approximately 79% of PPE�� 2012 sales were to customers outside the United States.

Gast consists of the Company�� Gast and Jun-Air businesses. The Gast business is a manufacturer of air-moving products, including air motors, low-range and medium-range vacuum pumps, vacuum generators, regenerative blowers and fractional horsepower compressors. Gast products are used in a variety of long-life applications requiring a quiet, clean source of moderate vacuum or pressure. Gast products primarily serve the medical equipment, environmental equipment, computers and electronics, printing machinery, paint mixing machinery, packaging machinery, graphic arts, and industrial manufacturing markets. The Jun-Air business is a provider of low-decibel, ultra-quiet vacuum compressors suitable for medical, dental and laboratory applications. Based in Benton Harbor, Michigan, Gast also has a logistics and commercial center in Redditch, England. Approximately 27% of Gast�� 2012 sales were to customers outside the United States.

Micropump, headquartered i! n Vancouv! er, Washington, produces, precision-engineered, magnetically and electromagnetically driven rotary gear, piston and centrifugal pumps. Micropump products are used in low-flow abrasive and corrosive applications. Micropump products primarily serve the printing machinery, medical equipment, paints and inks, chemical processing, pharmaceutical, refining, laboratory, electronics, pulp and paper, water treatment, textiles, peristaltic metering pumps, analytical process controllers and sample preparation systems markets. Approximately 77% of Micropump�� 2012 sales were to customers outside the United States.

MPT consists of Quadro, Fitzpatrick, Microfluidics and Matcon Group Limited (Matcon), which was acquired in July 2012. Quadro is a provider of particle control solutions for the pharmaceutical and bio-pharmaceutical markets. Based in Waterloo, Ontario, Canada, Quadro�� activities include fine milling, emulsification and special handling of liquid and solid particulates for laboratory, pilot phase and production scale processing within the pharmaceutical and bio-pharmaceutical markets. Fitzpatrick is into the design and manufacture of process technologies for the pharmaceutical, food and personal care markets. Fitzpatrick designs and manufactures customized size reduction, roll compaction and drying systems to support their customers��product development and manufacturing processes. Band-It is a producer of stainless steel banding, buckles and clamping systems. Dispensing Equipment produces precision equipment for dispensing, metering and mixing colorants and paints used in a variety of retail and commercial businesses worldwide. Dispensing Equipment is a global supplier of precision-designed tinting, mixing, dispensing and measuring equipment for auto refinishing and architectural paints. Dispensing Equipment products are used in retail and commercial stores, hardware stores, home centers, department stores, automotive body shops as well as point-of-purchase dispensers.
